Yi = β1 + β2    1    + ui
              Xi
ü  Log Hyperbola or Logarithmic Reciprocal Model

lnYi = β1 – β2   1    + ui
                 Xi
ü  Choice of Functional Form
1.      The underlying theory may suggest a particular functional form.
2.      It is good practice to find out the rate of change of the regressand with respect to the regressor as well as to find out the elasticity of the regressand with respect to the regressor.
3.      The coefficients of the model chosen should satisfy certain a priori expectations.
4.      But make sure that in comparing r2 values the dependent variable, or the regressand, of the two models is the same the regressor(s) can take any form.
5.      In general one should not overemphasize the r2 measure in the sense that the higher the r2 the better the model.

CHAPTER 5: TWO-VARIABLE REGRESSION: INTERVAL ESTIMATION AND HYPOTHESIS TESTING

Interval Estimation: Some Basic Ideas
1 – α – confidence coefficient
α (0<α<1) – level of significance
Confidence limits – endpoints of the confidence interval
β2 -      - lower confidence limit
β1 -      - upper confidence limit
Following aspects of interval estimation:
1.      Since β2, although an unknown, is assumed to be some fixed number, either it lies in the interval or it does not.
2.      Random interval will vary from one sample to the next because it is based on β2, which is random.
3.      Since the confidence interval is random, the probability statements attached to it should be understood in the long-run sense, that is, repeated sampling.
Confidence Intervals for Regression Coefficients β1 and β2
  • Confidence Interval for β2
  • Confidence Interval for β1
  • Confidence Interval for
  •  Hypothesis Testing: the Confidence-Interval Approach
  • Two-sided or Two-tail test
Decision Rule: Construct a 100(1 – α)% confidence interval for β2. If the β2 under H0 falls within this confidence interval, do not reject H0, but if it falls outside the interval, reject H0.
  • One-sided or One-tail test
Hypothesis Testing: The Test-of-Significance Approach
  • Testing the significance of Regression Coefficients: the t – Test
Broadly speaking, the test of significance is a procedure by which sample results are used to verify the truth of falsify of null hypothesis.
In the language of significance tests, a statistic is said to be statistically significant if the value of the test statistic lies in the critical region. In this case the null hypothesis is rejected. By the same token, a test is said to be statistically insignificant if the value of the test statistic lies in the acceptance region.
Testing the Significance of        : The r2 Test
Hypothesis Testing: Some Practical Aspects
  • The Meaning of “Accepting” or “Rejecting” a Hypothesis
On the basis of a test of significance, say, the t-test, we decide to “accept” the null hypothesis, all we are saying is that on the basis of the sample evidence we have no reason to reject it; we are not saying that the null hypothesis is time beyond any doubt.
  • The “Zero” Null Hypothesis and the “2 – t” Rule of Thumb
“2 – t” Rule of Thumb – if the number of degrees of freedom is 20 or more and if α, the level of significance is set at 0.05, then the null hypothesis β2 = 0 can be rejected if the t-value [ = β2/se(β2)] exceeds 2 in absolute value.
  • Forming the Null and Alternative Hypotheses
It is extremely important that the researcher establish these hypotheses before carrying out the empirical investigation.
  • The Exact Level of Significance: The P Value
P Value (probability value) – also known as the observed or exact level of significance or the exact probability of committing a Type I error. It is defined as the lowest significance level at which a null hypothesis can be rejected.
Application of Regression Analysis: The Problem of Prediction
  • Individual Prediction
Therefore, one should exercise great caution in “extrapolating” the historical regression line to predict E(Y/X0) or Y0 associated with a given X0 that is far removed from the sample mean X.
Reporting the Results of Regression Analysis
Evaluating the Results of Regression Analysis
  • Normality Tests
Histogram of Residuals – simple graphic device that is used to learn something about the shape of the PDF of a random variable.
Normal Probability Plot – comparatively simply graphical device to study the shape of the probability density function of a random variable.
Jacque-Bera Test of Normality – is an asymptotic or large-sample test. It is also based on OLS residuals. This test first computes the skewness and kurtosis.

CHAPTER 4: CLASSICAL NORMAL LINEAR REGRESSION MODEL (CNLRM)

The Probability Distribution of Disturbances ui

β2 = ∑kiYi

β2 = ∑ki (β1 + β2Xi +ui)
Adding the normality assumption for ui to the assumptions of the classical linear regression model (CLRM), we obtain what is known as the classical normal linear regression model (CNLRM).
The Normality Assumption for ui
Mean: E(ui) = 0
Variance: E[ui – E(ui)]2 = E(ui2) =
cov(ui, uj) = E{[ui – E(ui)][uj – E(uj)]} = E(ui, uj) = 0     i     j

ui      N(0,    )
Two normally distributed variables, zero covariances or correlation means independence of the two variables.
Why the Normality Assumption?
1.      If there are a large number of independent and identically distributed random variables, then, with a few exceptions, the distribution of their sum tends to a normal distribution as the number of such variables increase indefinitely.
2.      A variant of the CLT states that, even if the number of variables is not very large or if these variables are not strictly independent, their sum may still be normally distributed.
3.      With the normality assumption, the probability distributions of OLS estimators can be easily derived, one property of the normal distribution is that any linear function of normally distributed random variables is itself normally distributed.
4.      The normal distribution is a comparatively simple distribution involving only two parameters; it is very well-known.
5.      Finally, if we were dealing with a small ,or finite, sample size, say data of less than 100 observations, the normality assumption assumes a critical role. It only helps us to derive the exact probability distributions of OLS estimators but also enables us to use the t, F and X2 statistical tests for regression models.
Properties of OLS Estimators under the Normality Assumption
1.      They are unbiased
2.      They have minimum variance.
3.      They have consistency, that is, as the sample size increases indefinitely, the estimators coverage to their population values.
4.      Β1 is normally distributed with
Mean: E(β1) = β1
Variance:       β1 = ∑xi2
                                n∑xi2
5.      Β2 is normally distributed with
Mean: E(β2) = β2
var(β2):        β2 =
                              ∑xi2
6.      (n – 2)(     /     ) is distributed as the X2 distribution with (n – 2)df.
7.      (β1, β2) are distributed independently of        .
8.      Β1 and β2 have minimum variance in the entire class of unbiased estimators, whether linear or not.

CHAPTER 3: TWO-VARIABLE REGRESSION MODEL: THE PROBLEM OF ESTIMATION

The Classical Linear Regression Model: The Assumptions Underlying the Method of Least Squares
Assumption 1: Linear regression model. The regression model is linear in the parameters, as shown in

Yi = β1 + β2Xi + µi
Assumption 2: X values are fixed in repeated sampling. Values taken by the regressor X are considered fixed in repeated samples. More technically, X is assumed to be nonstochastic.
Assumption 3: Zero mean value of disturbance µi. Given the value of X, the mean or expected, value of the random disturbance term µi is zero. Technically, the conditional mean value of µi is zero. Symbolically, we have

E( µi  Xi ) = 0
Assumption 4: Homoscedasticity or equal variance of µi. Given the value of X, the variance of µi is the same for all observations. That is, the conditional variances of µi are identical. Symbolically, we have

var (µi  Xi) = E[ µi – E(µi   Xi)]2
                    = E(µi2  Xi) because of Assumption 3
                    =
Homoscedasticity or equal spread or equal variance. The word comes from the Greek word skedanime, which means to disperse or scatter. It means that the Y populations corresponding to X values have the same variance. Put simply the variation around the regression line, is the same across the X values; it neither increases or decreases as X values.
Heteroscedasticity or unequal spread, or variance

var(µi  Xi) =
which indicates that the variance of the Y population is no longer constant.
In short, not all Y values corresponding to the various X’s will be equally reliable, reliably being judged by how closely or distantly the Y values are distributed around their means.
Assumption 5: No autocorrelation between the disturbances. Given any two X values, Xi and Xj (i    j) the correlation between any two ui and uj (i    j) is zero. Symbolically,

cov (ui,uj   Xi,Xj) = E{[ ui –E(ui)]  Xi}{[uj –E(uj)]  Xj}
              = E(ui  Xi)(uj  Xj)   (why?)
                                                                  = 0
Assumption 6: Zero covariance between ui and Xi, or E(uiXi) = 0. Formally,
cov(ui, Xi) =  E[ui – E(ui)][Xi – E(Xi)]
                 = E[ui (Xi – E(Xi))] since E(ui) = 0
                                          = E(uiXi) – E(Xi)E(ui) since E(Xi) is nonstochastic
    = E(uiXi) since E(ui) = 0
                                                             = 0 by assumption
We assumed that X and u have separate influence on Y. But if X and u are correlated, it is not possible to assess their individual effects on Y. Thus, if X and u are positively correlated, X increases when u increases and it decreases when u decreases. Similarly, if X and u are negatively correlated, X increases when u decreases and it decreases when u increases. In either case, it is difficult to isolate the influence of X and u on Y.
Assumption 7: The number of observations n must be greater than the number of parameters to be estimated. Alternatively, the number of observations n must be greater than the number of explanatory variables.
Assumption 8: Variability in X values. The X values in a given sample must not all be the same. Technically, var(X) must be a finite positive number.
Assumption 9: The regression model is correctly specified. Alternatively, there is no specification bias or error in the model used in empirical analysis.
Assumption 10: There is no perfect multicollinearity. That is there is no perfect linear relationships among the explanatory variables.
ü  Precision or Standard Errors of Least-Squares Estimates
Standard error – the standard deviation of the sampling distribution of the estimator, and the sampling distribution of the estimator is simply a probability or frequency distribution of the estimator, that is, a distribution of the set of values of the estimator obtained from all possible samples of the same size from a given population.

var(β2) = _____                                     var(β1) =  ∑xi2
                   ∑xi2                                                        n∑xi2

se(β2) = _____                                        se(β1) =    ∑xi2
                  ∑xi2                                                          n∑xi2

      = ∑µi2                                                 ∑µi = ∑Yi2 – β2∑Xi2
          n – 2

β2 = ∑XiYi
          ∑Xi2

Number of degrees of freedom – means the total number of observations in the sample (=n) less than the number of independent (linear) constraints or restrictions put on them. In other words, it is the number of independent observations out of total of n observations.
3 Features of the variances of β1 and β2
1.      The variance of β2 is directly proportional to         but inversely proportional to ∑xi2.
2.      The variance of β1 is directly proportional to         and ∑xi2 but inversely proportional to ∑xi2 and the sample size n.
3.      Since β1 and β2 are estimators, they will not only vary from sample to sample but in a given sample they are likely to be dependent on each other, this dependence being measured by the covariance between them.

cov(β1,β2) =  - xvar(β2)
                    =  -x
                                ∑xi2
Properties of Least-Squares Estimators: The Gauss-Markov Theorem
1.      It is linear, that is, a linear function of the random variable, such as dependent variable Y in the regression model.
2.      It is unbiased, that is, its average or expected value, E(β2), is equal to the true value, β2.
3.      It has minimum variance in the class of all such linear unbiased estimators; an unbiased estimator with the least variance is known as an efficient estimator.
Finite sample properties – these properties hold regardless of the sample size on which the estimators are based.
Asymptotic properties – properties that hold only if the sample size is very large.
The Coefficient of Determination r2: A Measure of “Goodness of Fit”
The coefficient of determination r2 – is a summary measure that tells how well the sample regression line fits the data.
Total sum of squares – total variation of the actual Y values about their sample mean.
Residual sum of squares – variation of the estimated Y values about their mean.
r2 measures the proportion or percentage of the total variation in Y explained by the regression model.
Two Properties of r2:
1.      It is a nonnegative quantity.
2.      Its limits are 0≤r2≤1
Coefficient of correlation – is a measure of the degree of association between two variables.

r =    ∑XiYi
      (∑Xi2)(∑Yi2)

r =   n∑XiYi – (∑Xi)(∑Yi)
       [n∑Xi2 – (∑Xi2)][n∑Yi2 – (∑Yi2)
Seven Propertie of r:
1.      It can be positive or negative, the sign depending on the sign of the term, which measures the sample covariation of two variables.
2.      It lies between the limits of -1 and +1; that is, -1≤r≤1.
3.      It is symmetrical in nature; that is, the coefficient of correlation between X and Y (rXY) is the same as that between Y and X (rYX).
4.      It is independent of the origin and scale; that is, if we define Xi = aXi + c and Yi = bYi + d, where a>0, b>0, and c and d are constants, then r between X and Y is the same as that between the original variables X and Y.
5.      If X and Y are statistically independent, the correlation coefficient between them is zero; but if r = 0, it does not mean that two variables are independent. In other words, zero correlation does not necessarily imply independence.
6.      It is a measure of linear association or linear dependence only; it has no meaning for describing nonlinear relations.
7.      Although it is a measure of linear association between two variables, it does not necessarily imply any cause-and-effect relationship.

CHAPTER 2: TWO-VARIABLE REGRESSION ANALYSIS: SOME BASIC IDEAS

A Hypothetical Example
Conditional expected values of x – they depend on the given values of the variable X.
Population regression curve – the locus of the conditional means of the dependent variable for the fixed values of the explanatory variable (s).
The Concept of Population Regression Function (PRF)
Conditional Expectation Function (CEF) or Population Regression Function (PRF) or Population Regression (PR)
-          It states merely that the expected value of the distribution of Y given Xi is functionally related to Xi. In simple terms, it tells how the mean or average response of Y varies with X.
The Meaning of the Term Linear
Linearity in the Variables
The conditional expectation of Y is a linear function of Xi.
Linearity in the Parameters
From now on the term “linear” regression will always mean a regression that is linear in the parameters, the β’s. It may or may not be linear in the explanatory variables, the X’s.

The Significance of the Stochastic Disturbance Term
Why not introduce these variables into the model explicitly? Stated otherwise, why not develop a multiple regression model with as many variables as possible? The reasons are many.
1.      Vagueness of theory
2.      Unavailability of data
3.      Core variables versus peripheral variables
4.      Intrinsic randomness in human behavior
5.      Poor proxy variables
6.      Principle of parsimony
7.      Wrong functional form
The Sample Regression Function (SRF)
Estimator – a rule or formula or method that tells how to estimate the population parameter from the information provided by the sample at hand.
µi denotes the (sample) residual term.

CHAPTER 1: THE NATURE OF REGRESSION ANALYSIS

Historical Origin of the Term Regression
Galton’s law of universal regression “regression to mediocrity”
-          He found that the average height of sons of a group of tall fathers was less than their fathers’ height and the average height of sons of a group of short fathers was greater than their fathers’ height, thus “regressing” tall and short sons alike toward the average height of all men.
The Modern Interpretation of Regression
Regression analysis – study of the dependence of one variable, the dependent variable, on one or more other variables, the explanatory variables, with a view of estimating and/or predicting the (population) mean or average value of the former in terms of the known or fixed (in repeated sampling) values of the latter.
Statistical versus Deterministic Relationships
In statistical relationships among variables we essentially deal with random or stochastic variables, that is, variables that have probability distributions.
In functional or deterministic dependency, on the other hand, we also deal with variables, but these variables are not random or stochastic.
Regression versus Causation
A statistical relationship in itself cannot logically imply causation. To ascribe causality, one must appeal to a priori or theoretical considerations. Thus, one can invoke economic theory in saying that consumption expenditure depends on real income.
Regression versus Correlation
Correlation analysis, where the primary objective is to measure the strength or degree of linear association between the variables.
In regression analysis, there is an asymmetry in the way the dependent and explanatory variables are treated…The dependent variable is assumed to be statistical, random or stochastic, that is, to have probability distribution. The explanatory variables, on the other hand, are assumed to have fixed values.
In correlation analysis, on the other hand, we treat any variables symmetrically, there is no distinction between the dependent and explanatory variables.
Terminology and Notation
Dependent variable – explained variable, predictand, regressand, response, endogenous, outcome, controlled variable.
Independent variable – independent variable, predictor, regressor, stimulus, exogenous, covariate, control variable.
Simple or two-variable regression analysis – studying the dependence of a variable on only a single explanatory variable.
Multiple regression analysis – studying the dependence of one variable on more than one explanatory variables.
The Nature and Source of Data for Economic Analysis
Types of Data
  • Time Series Data
Time series is asset of observations on the values that a variable takes at different times. Such data may be collected at regular time intervals, such as daily, weekly, monthly, quarterly, annually, quinquennially or decennially. Loosely speaking a time series is stationary if its mean and variance co not vary systematically over time.
  • Cross-Section Data
Cross-section data are data on one or more variables collected at the same point in time.
When we include such heterogenous units in a statistical analysis, the size or scale effect must be taken into account.
  • Pooled Data
In pooled or combined, data are elements of both time series and cross-section data.
  • Panel, Longitudinal, or Micropanel Data
This is a special type of pooled data in which the same cross-sectional unit is surveyed over time.
The Sources of Data
The Internet was literally revolutionized data gathering. The data collected b y various agencies may be experimental or non-experimental.
The Accuracy of Data
Although plenty of data are available for economic research, the quality of data is often not that good. There are several reasons for that:
1.      Most social science data are non-experimental.
2.      Even in experimentally collected data errors of measurement arise from approximations and roundoffs.
3.      In questionnaire-type surveys, the problem of nonresponse can be serious.
4.      The sampling method used in obtaining data may vary so widely that it is often difficult to compare the results obtained from the various samples.
5.      Economic data are generally available at a highly aggregate level.
6.      Because of confidentiality, certain data can be published only in highly aggregate form.
Because of all these and many problems, the researcher should always keep in mind that the results of research are only as good as the quality of data.
A Note on the Measurement Scales of Variables
  • Ratio Scale. For a variable X, taking two values,X1 and X2, the ratio X1/X2 and the distance (X1 – X2) are meaningful quantities. Also, there is a natural ordering of the values along the scale.
  • Interval Scale. The distance between the time periods is meaningful, but not the ratio of two time periods.
  • Ordinal Scale. A variable belongs to this category only if it satisfies the third property of the ratio scale (natural ordering).
  • Nominal. Variables such as gender and marital status simply denote categories.
